You can pretty easily use either certain lavcopts, or some of mplayer's
video filters to deblock/blur the image before encoding with lavc...  If
blockiness is the problem, try adding "-vf spp=6" to your mencoder
command-line (or pp=v1/h1, or use "unsharp", etc).  You can get the
picture you want, and encoding doesn't have to take 10Xs longer, like it
does with Xvid.  

I imagine you're only making the blockiness problem worse by using
hqdn3d.
